Iceland is made out of a Mid-Ocean ridge called the Mid-Atlantic Ridge in the North Atlantic Ocean. They form underneath the ocean, deep in the Earth convection currents ring molten material up to the upper mantle. This material rises through cracks between oceanic plates that are moving away from one another.
