The kinetic theory of matter states that the molecules that compose matter are in constant random motion and collide with the walls of the container. They acquire more energy and spread out.

When placed in cold water, the gas molecules loose energy and become less mobile. As such, the gas molecules contract and the balloon decreases in size.
